Why overtime and tips are still taxed on your paycheck
Your employer still withholds federal income tax on overtime and tips, because the new rules are a deduction, not an exemption. Unless you change your Form W-4, the savings arrive as a bigger tax refund, not bigger paychecks. The deductions cover tax years 2025 through 2028 (IRS Notice 2025-69).

Is overtime pay tax-free? What the deduction covers
No. It is a federal income tax deduction for the half-time premium of overtime pay, up to $12,500 ($25,000 on a joint return). Only the extra half of “time-and-a-half” counts, and Social Security tax still applies to full pay.

Only the half-time premium counts
🔍 How It Works: For each workweek, qualified overtime is hours over 40 × one-half × your regular rate (your normal hourly pay). Weeks can’t be averaged.
The IRS overtime deduction FAQs (FS-2026-13, August 2026) show the full method.
The cap and the income limit
| Deduction | Cap | Shrinks above (MAGI) | Key Detail |
|---|---|---|---|
| Overtime | $12,500 ($25,000 joint) | $150,000 ($300,000 joint) | W-2 code TT |
| Tips | $25,000 per return | $150,000 ($300,000 joint) | W-2 code TP |

Who can’t claim it
Separate filers and anyone without a valid Social Security number can’t.
What counts as qualified tips for the tax deduction
Qualified tips are voluntary cash or charged tips, or tips shared with you, earned in an occupation on the Treasury’s list.

Which tips qualify
| Payment | Qualifies? | Key Detail |
|---|---|---|
| Voluntary customer tip | Yes | Customer sets the amount |
| Tip share from a pool | Yes | Employee tip-sharing |
| Mandatory service charge | No | Required payment |

Which jobs are on the list
The final regulations list more than 70 occupations in eight categories (IRS list of tipped occupations).
Claiming tips and overtime together
You can claim both, each with its own cap, but qualified tips can’t also count as qualified overtime. Specified service trade or business workers are excluded from the tips deduction.
✅ Action Step: Ask a CPA or Enrolled Agent: “Is my employer a specified service trade or business, and do my tips qualify?”
How much do overtime and tips save? Two worked examples
Example A: hourly worker with overtime
A single filer earns $24.00 an hour for 2,080 hours ($49,920) plus 300 overtime hours at $36.00 ($10,800): $60,720. Qualified overtime is 300 × $24.00 × 0.5 = $3,600. Taxing the full $10,800 at 12% would suggest $1,296; the real saving is smaller.
Example B: tipped worker
A single filer has $38,000 in wages, including $10,000 in qualified tips.
| Paycheck-or-Refund Ledger | A: Overtime | B: Tips |
|---|---|---|
| Taxable income before | $44,620 | $21,900 |
| Tax before | $5,106.40 | $2,380.00 |
| Deduction | $3,600 | $10,000 |
| Tax after | $4,674.40 | $1,190.00 |
| Federal income tax saved | $432 | $1,190 |
| Employer withholds meanwhile | Full pay | Full pay |
What the examples assume
Illustrations, not predictions. 2026, single filer, $16,100 standard deduction, brackets of 10% to $12,400 and 12% to $50,400 (IRS Rev. Proc. 2025-32), federal income tax only, no credits, all premiums and tips qualified, income under $150,000.

Paycheck or refund: where the overtime deduction shows up
Not automatically. An employer may not reduce withholding for the deduction unless you give it an updated, valid Form W-4 (FS-2026-13, Q8).
What your employer does by default
It withholds on full pay. Withholding is a prepayment, so the deduction appears in your refund: payments minus tax owed.
What a new W-4 changes
Step 4(b) entries lower withholding each paycheck. The trade is a smaller refund, and over-adjusting can mean a balance due and an underpayment penalty.
A simple decision table
| If you… | The trade-off | Check first |
|---|---|---|
| Prefer a larger refund | Savings come at filing | Last year’s refund |
| Want cash each paycheck | Smaller refund | Your premium and tips |
Editorial framework, not IRS guidance. Preview a pay stub in the paycheck calculator, which has no Step 4(b) field.
✅ Action Step: Ask a CPA or Enrolled Agent: “Given my overtime, how much can I cut withholding safely?”
How to update your W-4 for overtime and tips
On the 2026 Form W-4, the Step 4(b) worksheet has line 1(a) for qualified tips and line 1(b) for qualified overtime, each subject to the caps and income limits above.
The steps
- Estimate the year’s half-time premium and qualified tips.
- Enter tips on line 1(a) and overtime on line 1(b); Example A’s line 1(b) is $3,600.
- Carry the total to Step 4(b), sign, and give it to your employer.
- Check the result with the IRS Tax Withholding Estimator, and confirm it asks about these deductions.
Other W-4 steps are covered in how Step 3 and Step 4(c) change withholding.

⚠️ Costly Mistake: Entering more than you’ll earn leaves too little withheld, so you may owe at filing.
✅ Action Step: Ask a CPA or your payroll department: “Which Step 4(b) lines apply to my pay?”
Mistakes that shrink the deduction or cause a tax bill
When your overtime pushes your income up
Overtime wages count in adjusted gross income, so a huge overtime year can approach the limit.
W-2 box 12 problems
From 2026, only amounts in box 12 code TT count, and an understated amount needs a corrected W-2c, not Form 4852. See our W-2 box guide and the W-2 and W-3 instructions.
Married filing separately and other disqualifiers
Separate filers can’t claim either deduction. State rules differ.
✅ Action Step: Ask a CPA or Enrolled Agent: “My W-2 code TT looks wrong and my employer won’t correct it. What are my options?”
Pre-filing check: premium only? Code TT matches? Joint return and SSNs? Income near the limit?
